DOWNEY FINANCIAL (NYSE:DSL) - Downey Financial Corp., incorporated in October 1994, principally serves as the holding company for Downey Savings and Loan Association, F.A. (the Bank). The Bank is a federally chartered savings and loan association that provides a range of financial services to individual and corporate customers mainly in California. Its primary business activities are attracting funds from the general public and institutions and obtaining borrowings; and originating and investing in loans, primarily residential real estate mortgage loans, investment securities and mortgage-backed securities. At December 31, 2005, the Bank conducted its business through 173 retail deposit branches, including 93 full-service, in-store branches. DSL Service Company, a wholly owned subsidiary of the Bank, conducts real estate development and joint venture operations. DSL Service participates as an owner of, or a partner in, a variety of real estate development projects, principally retail neighborhood shopping center and residential developments, most of which are located in California.

Banking Activities

The Bank's lending activities emphasize originating first mortgage loans secured by residential properties located primarily in California. To a lesser extent, Downey Savings and Loan Association originates real estate loans secured by multi-family and commercial properties, including land and other properties with income producing capabilities, and consumer loans, which are primarily home equity loans and home equity lines of credit. In addition, the Bank provides construction loan financing for single family and multi-family residential properties and commercial retail neighborhood shopping center projects.

Downey Savings and Loan Association continues to focus on origination of adjustable rate single family mortgage loans for its portfolio, including sub-prime loans that carry higher interest rates than higher credit grade prime loans. In addition, the Bank will originate for its portfolio other loans including multi-family loans; commercial real estate loans; construction and land loans to developers; loans to individuals for the construction and permanent financing of single family homes; residential lot loans, and consumer loans. Downey Savings and Loan Association will also continue its secondary marketing activities of originating and selling single-family mortgage loans to various investors.

The Bank carries loans held for investment at cost. Investments in mortgage-backed securities represent participating interests in pools of first mortgage loans originated and are typically serviced by the issuers of the securities. Downey Savings and Loan Association carries mortgage-backed securities held to maturity at unpaid principal balances, which are adjusted for unamortized premiums and unearned discounts. It amortizes premiums and discounts on mortgage-backed securities using the interest method over the remaining period to contractual maturity, adjusted for anticipated prepayments. The Bank carries mortgage-backed securities available for sale at fair value. At December 31, 2005, total loans and mortgage-backed securities, including those that the Bank held for sale, increased $1.3 billion, or 8.8%, from year-end 2004 to a total of $15.8 billion, or 92.5%, of total assets.

As a federally chartered savings association, the Bank's ability to invest in securities is prescribed under the OTS regulations and the Home Owners' Loan Act. Downey Savings and Loan Association carries securities held to maturity at amortized cost. It carries securities available for sale at fair value. At December 31, 2005, the Bank's investment securities portfolio consisted of the securities of United States Treasury, government sponsored entities, corporate bonds and municipal securities. At that date, the Bank had $626,313,000 total investment securities.
